The interpretations of Gensoukyou vary quite a bit, it's not just canon and "super specific wish fulfillment fantasy" to use your words. There are degrees to this.
There are some interpretations where the changes are minimal and obviously there are those that wipe their asses with canon.
Not to mention canon itself isn't always consistent with itself (Reimu's personality for example).

I think all of this added information is allowing headcanons to get better, if anything, because now people are really being forced to dig into the franchise and characters that they like if they want to come up with something good, it's an incredible display of passion. Plus (though this comes from my experience with some other unrelated hobbies), there are a LOT of people out there whose creativity blooms when you put them in a purposefuly restrictive environment. For some it's more fun to build a house with a limited set of tools than it is with unlimited resources. Hopefully this wasn't too confusing to explain, I'm a racing fan so I always found it very cool when people try to find loopholes in the rulebook or do their very best with what it lays out to them.

It's not that there are less people producing the fanworks you speak of, but rather that the "extreme interpretations" you're thinking of were expanding upon/playing around the canon that existed back then, at least for the most part, there will always be exceptions of course. And then, as time went on, the people people who had said headcanons get contradicted by canon information preferred to retcon their own works rather than stick to their guns.
